U.S. Financial Regulatory Week Ahead

Summer Break Comes to Washington

August 5 - 9 , 2024

Last week, we said the Dog Days of Summer were not officially here.  Well, this week, they are here in force.  Washington collectively ran out of town for the summer holidays.  There is very little going on this coming week – no Fed speeches, no big regulatory agency meetings, no Congressional hearings, not many think tank events or trade association events.  So, for now, we should all enjoy the quiet.

But last week was anything but quiet.  The Federal Deposit Insurance Corporation (FDIC) issued a bipartisan agreement among the board on a proposed rulemaking to step up oversight of asset managers and the amount of shares in banks that they own.  Until now, this has been a self-certification process with the asset managers promising to live by the rules.  No more.  Bank examiners will be looking much more closely at who owns what amount of shares in banks – something the asset management industry does not like.  But when you have the FDIC Board – Republicans included – agreeing more has to be done, that is tough to fight back against.   You can read all the materials  and proposed rulemaking by the FDIC  HERE.

But that was not the only action happening at the FDIC last week: The agency’s Inspector General released a scathing report further detailing the abusive atmosphere allowed to persist among employees, including how FDIC leadership failed to properly address allegations of sexual harassment of employees or to implement programs designed to prevent such misconduct.  The Inspector General also revealed a separate report is forthcoming detailing  “FDIC executives’ knowledge of harassment and related misconduct” as well as “factual findings regarding selected allegations that senior officials personally engaged in harassment or related misconduct.”

Somehow, FDIC Chair Martin Gruenberg continues to hold onto his seat, saying he will step down only when a replacement is confirmed by the Senate – which, considering the Senate Banking Committee failed to move on an expected confirmation vote last week, kicking it into September – makes us believe Gruenberg could be still sitting in the chair for months and months to come.  That is a true scandal in and of itself.

Turning to Congress, the House of Representatives left for the summer break two weeks ago while the Senate was in session last week.  Despite hanging around and extra week, they did not get two expected actions done: First, as mentioned above, the Senate Banking Committee did not move on the nomination of Christy Goldsmith Romero as the next FDIC Chair. Senate Banking Committee Chair Sherrod Brown (D-OH) put it off until September.  But we think he will still have trouble moving the nomination forward as – so far – all Republicans oppose her nomination.

Over at the Senate Agriculture Committee,  Chair Debbie Stabenow (D-MI) pulled back from marking up her crypto regulatory bill, also choosing to wait until the Senate comes back in September.   We have a feeling the dynamics and concerns over the draft bill will be pretty much unchanged by then, ending Stabenow’s efforts (she is retiring at the end of this session).

Meanwhile, the House of Representatives – while out of session – still fired off two missives of note. First, the House Republican Environmental, Social, and Governance (ESG) Working Group—led by Oversight and Investigations Subcommittee Chairman Bill Huizenga (MI-04)—released its final staff report Thursday.  The report is the culmination of the Working Group’s comprehensive examination of the factors contributing to the rise of ESG initiatives and the consequences for everyday investors, in addition to recommendations to protect American capital markets from the threats posed by these politically motivated mandates.

The report calls for legislative action on a number of major points, including:

  • Reform the proxy voting system to safeguard the interests of retail investors.

  • Promote transparency, accountability, and accuracy in the proxy advisory system.

  • Enhance accountability in shareholder voting by aligning voting decisions with the economic interests of shareholders.

  • Increase transparency and oversight of large asset managers to ensure their practices reflect the pecuniary interest of retail investors.

  • Improve ESG rating agency accountability and transparency to safeguard retail shareholders.

  • Strengthen oversight and conduct thorough investigations into federal regulatory efforts that would contort our financial system into a vehicle to implement climate policy.

  • Demand transparency, responsibility, and adherence to statutory limits from financial and consumer regulatory agencies.

  • Protect U.S. companies from burdensome European Union (“EU”) regulations, safeguarding American interests in global markets.

And second, this past Wednesday, the Chairman of the House Financial Services Committee, Patrick McHenry (R-NC), and all the Committee Republicans sent a letter to Federal Reserve Chairman Jay Powell demanding the Fed withdraw and re-propose the Basel III Endgame rulemaking in its entirety, given the substantial changes to its original form. The letter follows Chairman Powell’s testimony before the Committee in support of re-proposal where he suggested it needed substantial re-writes.  You can read the full letter HERE.   It is another hammer blow against the draft rules, which are already on life-support as Fed Vice Chair for Supervision Michael Barr scrambles to salvage the proposal.

  • How is China’s domestic situation evolving?    Brooking Institution

    There is a lot of discussion in Washington about China’s social and economic challenges and the potential implications of these challenges for Chinese society, governance, and foreign policy.   • Why the China model is failing   Australian Strategic Policy Institute

    The authoritarian China model under President Xi Jinping’s leadership is facing increasing failure. Its most critical flaw lies in the unconstrained power of the ruling Chinese Communist Party (CCP), arbitrarily intervening in market and social activities for the interest of itself or its leaders without robust mechanisms for accountability and self-correction.  The China model is thought to have contributed to the country’s ‘economic miracle’ in more than four decades to the early 2010s. From 1978 to 2012, the Chinese economy grew at an average annual rate of 9.4 percent, rising from low-income status to become the world’s second largest. For many developing countries, this growth symbolizes the success of the CCP’s authoritarianism, which they seek to emulate.

  • China’s updated playbook for reviving growth risks more tensions with the world  Peterson Institute for International Economics

    China’s most senior leadership concluded a major political meeting in July with a communiqué correctly identifying a “grave and complex international environment” and “arduous tasks” at home. But as expected, there was limited indication of new policy approaches to revive its slowing economy and recover from a real estate crisis. Nor did the meeting portend a serious effort to defuse growing backlash in the United States, the European Union, IndonesiaBrazil, and others against China’s economic playbook, which emphasizes increased investments in manufacturing for exports to boost its sluggish growth.

  • Why is It So Hard for China to Boost Domestic Demand? Carnegie Endowment for International Peace

    As most analysts expected, the Chinese Communist Party’s Third Plenum communiqué, released July 18, was much vaguer on demand-side measures designed to boost the role of consumption in driving the Chinese economy than it was on supply-side measures. This was the case even though over the past five to ten years, a near unanimous consensus has developed among both Chinese and foreign economists that consumption’s very weak role in driving the economy is the main constraint to sustainable growth in China. Despite this consensus, Beijing has been unable to shift the economy away from its overreliance on investment—and, more recently, on its trade surplus—to maintain high growth rates. In early June, American economist Paul Krugman publicly worried in a Bloomberg interview that China’s leaders were “bizarrely unwilling” to use more government spending to support consumer demand instead of production


The Global Drug Trade

  • We bought everything needed to make $3 million of fentanyl.  All it took was $3,600 and a web browser   Reuters

    In this fascinating interactive report, Reuters investigative reporters showed that at the tap of a buyer’s smartphone, Chinese chemical sellers will air-ship fentanyl ingredients door-to-door to North America. Reuters purchased enough to make 3 million pills. Such deals are astonishingly easy – and reveal how drug traffickers are eluding efforts to halt the deadly trade behind the fentanyl crisis.

  • Sky High: The Ensuing Narcotics Crisis in the Middle East and the Role of the Assad Regime   Observatory of Political and Economic Networks

    The staggering scale of recent narcotics seizures in the Middle East—and Arab Asia in particular—and their ties to state and non-state actors in Syria is drawing the world’s attention. The United Kingdom, the United States, and the European Union have begun sanctioning Syrian and Lebanese suppliers as part of their response, with US legislators awaiting a holistic government response. Some countries in the region have recently considered the once-unthinkable: normalizing relations with the Assad regime, partly in the hope of cooperating directly with Damascus to curb the supply.

    This research documents the seizure over the last three years of over a billion pills of amphetamine-type drugs commonly known as ‘captagon’. It offers the most comprehensive attempt, to date, to understand the breadth and nature of the ongoing narcotics crisis and the networks sustaining much of their supply in Syria and to a lesser extent in Lebanon. While all drug types are observed, special attention is given to captagon.  Researchers constructed two databases specifically for this project. The first documents 1,251 drug seizures originating, transiting through, or reaching their destination in Arab Asian countries between 2016 and 2022. The richness of the data enables identification of how seizures vary by drug type, amount, countries of origin, countries of transit, and geolocation of seizures over time.  The second is a network database that maps actors involved in the supply of narcotics from Syria and Lebanon. It contains 712 nodes (441 individuals and 271 non-individuals) and a narrative detailing their roles and relationships within the network. The database, compiled from primary and secondary sources, is the most expansive documentation effort on the subject to date.

Economics/Trade/Foreign Direct Investment

  • The Bretton Woods Moment – and Its Necessary Replacement   Carnegie Endowment Working Group for Reimaging Global Economic Governance

    Despite a concatenation of shocks—a China shock in trade, the global (or North Atlantic) financial crisis, surges in migration, a global pandemic—the current architecture of global economic governance has persisted and demonstrated remarkable resilience and adaptability. Trade has not collapsed; financial integration recovered from the global financial crisis; the cross-border movement of people has resumed post-pandemic. The interwar decades of disintegration, nationalist isolation, and great power war have yet to be replicated. Rather than “deglobalization” or the collapse of the existing global order, institutions and integration appear to have reached a stable plateau. Nevertheless, this plateau risks further descent into disorder, albeit less from a concerted attack on that order than out of discontent with its failure to confront such urgent challenges as climate change effectively. Conflict over the current distribution of costs and benefits poses another threat to the status quo. 

  • Low US Economic Confidence Steady  Gallup

    Gallup’s Economic Confidence Index registers -35 in July, stable compared with the past two months and consistent with the longer trend of negative public sentiment about the current and future American economy.  Gallup’s Economic Confidence Index did show improvement between November and March, gaining 20 points, but since then has slid back to where it was in December 2023. During President Joe Biden’s term, confidence has slumped to as low as -58 in June 2022 amid soaring inflation, the worst reading since the Great Recession in 2008 and early 2009.

  • Trends in Competition in the United States: What Does the Evidence Show?  Carl Shapiro & Ali Yurukoglu/National Bureau of Economic Research

    Has the United States economy become less competitive in recent decades? One might think so based on a body of research that has rapidly become influential for antitrust policy. We explain that the empirical evidence relating to concentration trends, markup trends, and the effects of mergers does not actually show a widespread decline in competition. Nor does it provide a basis for dramatic changes in antitrust policy. To the contrary, in many respects the evidence indicates that the observed changes in many industries are likely to reflect competition in action. We highlight research that points to targeted interventions that can enable antitrust enforcement policy to better promote and protect competition. Throughout the paper, we identify open questions and opportunities for future research in the cross-industry evidence-at-scale paradigm, the industry-specific study paradigm, and their intersection.



Energy Policy

  • Taking Stock 2024: US Energy and Emissions Outlook   Rhodium Group

    Every year, Rhodium Group provides an independent projection of future US greenhouse gas (GHG) emissions under current policy and expectations for economic growth, future fossil fuel prices, and clean energy cost and performance trends. In the ten years since we released our first Taking Stock report, the US has made progress on a path to decarbonization. In 2023, US GHG emissions were 18% lower than they were in 2005. In addition, policies enacted at all levels of government have never been stronger for achieving even deeper cuts to emissions, including the passage of the Inflation Reduction Act (IRA) and Infrastructure Investment and Jobs Act (IIJA), adoption of a suite of federal regulations aimed at driving down emissions, and ambitious state action. With all federal and state policies on the books as of June 2024, we estimate the US is on track to reduce its GHG emissions by 38-56% below 2005 levels in 2035, representing at least a doubling—and potentially as much as a four-times increase—from the pace of annual emissions abatement from 2005 to 2023. On the way to 2035, we find the US could reduce its emissions by 32-43% below 2005 levels in 2030. These emissions reductions under current policy are a measurable acceleration in mitigation even compared to our Taking Stock 2022 edition from just before the passage of the IRA, in which we found the US on track for a 24-35% reduction below 2005 levels in 2030. But they are not enough for the US to achieve its 2030 climate commitment under the Paris Agreement of a 50-52% reduction by 2030, or deep decarbonization by mid-century.

Great Power Arctic Strategy

  • The High North – Important or Overlooked?     Janes Defense Group Podcast

    In this podcast, James Rands, senior Balkans and military capabilities analyst at Janes, joins Harry Kemsley and Sean Corbett to provide a deeper understanding of the High North, Arctic region.  With climate change likely to expose a northern sea route in the next decade or so and the potential abundance of natural resources, many countries will want to stake claim on this previously impenetrable region. Rands highlights the military capabilities required to operate in this challenging environment. They also discuss the important role open-source intelligence plays in providing early-warning indicators of activity and any escalation in tensions in what is likely to become a key global strategic area.

  • Arctic Strategy 2024   US Department of Defense

    In a new report, the US Defense Department lays out a strategy to defend the Arctic.  In the introductory memo, Secretary of Defense Lloyd Austin states: “The United States is an arctic nation, and the region is critical to the defense of our homeland, the protection of the US national sovereignty, and our defense treaty commitments.  I am issuing this 2024 Arctic Strategy to guide the US Department of Defense in a concerted approach to preserve the Arctic as a stable region in which the US homeland remains secure and vital national interests are safeguarded.”

The Global Week Ahead

July 28 - August 4, 2024

Much of the world is focused on the Olympic Games in Paris this week, while summer holidays are beginning for many in the Northern Hemisphere.  But there are still plenty of important meetings and events happening this week around the world.

Asia will be a massive focus for the U.S. this coming week as U.S. Secretary of State Antony Blinken and U.S. Defense Secretary Lloyd Austin conduct two separate “2+2” meetings – the first with their counterparts in Japan and the second with their counterparts in the Philippines.  The two sets of meetings aim to bolster U.S. military alliances with the two countries significantly.  Before the US-Japan meetings, the U.S. Defense Department announced the very significant establishment of a new U.S. military command in Japan, one of the most important restructurings in the U.S. command structure in Asia in decades.   And then the week after next, Blinken and Austin will then host a 2+2 meeting with their Australian counterparts (August 6), further cementing the U.S.’ new enhanced security structure in the region.

Also this week, the European Union begins transferring the interest income from frozen Russian bank accounts to Ukraine.  Russian President Vladimir Putin has vowed to retaliate and is likely to confiscate Western financial assets and securities held in special accounts in Moscow. 

However, the most significant events this week came from several of the G7 central banks.  The U.S. Federal Reserve’s Open Market Committee meets to discuss the economy and interest rate adjustments—a likely 25-basis point cut.  The Bank of England and the Bank of Japan are also meeting this week to decide interest rates.  There is a good chance the Bank of Japan will raise rates while the Bank of England moves to cut rates.

Elsewhere on the global economic radar screen this week, markets will look at the U.S. jobs report on Friday, and JOLTS and ADP figures will also be released earlier in the week.   In Europe, the Eurozone, Germany, and France release GDP figures and CPI reports this week.

Finally, returning to Asia, China releases PMIs and the Caixin manufacturing PMI this week and will give some further clarity to the struggling Chinese economy.

U.S. Financial Regulatory Week Ahead

July 29 - August 2, 2024

The Dog Days of Summer in Washington Haven’t Quite Started Just Yet

Last week we said Washington’s financial regulatory world was entering the dog days of summer.  That might have been a bit premature.  First, we saw former President Donald Trump address the Bitcoin 2024 Conference in Nashville, Tennessee, where he promised to fire SEC Chair Gary Gensler and create a “strategic national bitcoin stockpile.”   Financial regulation has now officially entered the 2024 presidential election debate!

Then, we saw the Federal Reserve, Federal Deposit Insurance Corporation (FDIC), and the Office of the Comptroller of the Currency (OCC) issued a request for information from the industry on bank’s partnerships with fintech firms.  Specifically, the regulators want to hear about how banks are maintaining “effective risk management practices.”  They also separately issues a joint-statement reminding banks’ of the potential risks of working with third-party companies that provide bank despot products and services.

The same trio of bank regulators also issued a notice requesting comment on interagency efforts to reduce regulatory burdens, focusing on consumer protection, the role of directors, officers, and employees, and money laundering.

Also this past week, FDIC Vice Chair Travis Hill stepped up and made a public call for scrapping the pending bank capital rules and starting over from scratch and not simply making modifications to the draft. He went on to argue the Basel-mandated rules, as currently drafted, may not be legal.  Hill then presented a vision for a number of important bank regulatory issues.  If former President Trump is elected, Hill is seen as his choice as FDIC Chair.

The Federal Courts were also active this past week as a federal judge in Texas stayed the long-suffering Department of Labor’s fiduciary rule.

Looking at the week ahead, the FDIC is holding an Open Meeting to consider new rules on industrial loan companies and brokered deposits. And the SEC is holding a Small Business Capital Formation Advisory Committee. 

Up on Capitol Hill, the Senate Agriculture Committee is tentatively planning to mark up a crypto regulatory bill while the Senate Banking Committee might vote on the nomination of Christy Goldsmith Romero to be FDIC Chair (much depends on whether recently convicted Senator Bob Menendez (D-NJ), a member of the committee, will show up to vote.  Following his recent federal bribery conviction, Menendez said he would resign.

But what will likely be the best event this week will be Capitol Account’s event in the Capitol Visitors Center. SEC Commissioner Mark Uyeda will participate in a fireside chat, giving great insights into the SEC’s agenda for the rest of the year and what to expect in the wake of the Chevron decision.   • Wednesday, July 31, TBD – Senate Banking Committee Chair Sherrod Brown (D-OH) is floating the idea of voting to advance FDIC Chair-nominee Christy Goldsmith Romero’s nomination.  However, with the pending resignation of Senator Bob Menendez (D-NJ following his recent criminal conviction, the committee will be one Democratic vote shy, and at this point, it appears there are no committee Republicans known to support the nomination.  It is not clear if Menendez will show up or not.  Also likely to be included in the vote would be the advancement of the nominations of Caroline Crenshaw to be an SEC Commissioner and current CFTC Commissioner Kristin Johnson to be an Assistant Secretary of the Treasury, and Gordon Ito to be a member of the FSOC.

    Last year, the conflict in the eastern Democratic Republic of the Congo turned 30. It is a grim milestone, and one that received almost no global attention. The silence isn’t a surprise. Almost no one outside Africa remembers that, in June, an armed Islamist group massacred 41 people in Congo’s northeast. Today, more than seven million Congolese are displaced, more than at any other time in history, and yet the war still barely features in global media. The New York Times has written 54 articles about Congo in the past twelve months, including ones on the environment and the country’s recent election. It has, by contrast, run 2,969 articles on Ukraine.

  • In lawless Gaza, cigarette smuggling fuels attacks on aid trucks   Washington Post

    A black market for cigarettes is booming in the besieged Gaza Strip, a window into the lawlessness and desperation in the enclave nine months into Israel’s war against Hamas. The illicit cigarettes, one of Gaza’s last forms of currency, are hidden inside hollowed-out watermelons and boxes of diapers, smuggled on trucks through Israeli-controlled crossings, and sold for as much as $30 apiece.  Gangs lie in wait along the anarchic road in southern Gaza that runs through military zones, ransacking trucks in search of cigarettes, humanitarian officials say. Once cigarettes reach the open market, Hamas authorities try to take a cut of the sales through fines and extortion, according to traders and civilians. The black market is fueling attacks on humanitarian trucks, hampering desperately needed aid deliveries as relief officials warn of famine.

 

China 

  • The Limits of the China Chip Ban    Foreign Affairs

    In 2022, the Biden administration rolled out export controls to prevent Beijing from obtaining advanced semiconductors and the equipment to produce them domestically. The stated objective of these restrictions was to deny China the cutting-edge AI capabilities it could use to modernize its nuclear and conventional weapons. However, these measures may also protect the United States’ technological and economic edge over China. Although leadership in AI is not officially stipulated as an aim of the restrictions, U.S. officials have regularly asserted that it is central to the country’s competitive economic advantage, which in turn advances its national security. However, the chip controls will probably fall short of achieving either outcome. They are unlikely to substantially slow Beijing’s military modernization, much of which can be accomplished using older legacy chips. Where cutting-edge AI chips are needed, the Chinese military can use previously imported chips, smuggled chips, and domestically designed and produced chips. By impeding China’s ability to develop and deploy AI throughout its economy, the export restrictions could slow China’s growth and curb its competitiveness, thereby helping the United States stay ahead.


  • China’s Global Activity: Building Grabs the Spotlight from Owning  Derek Scissors - American Enterprise Institute

    China’s documented global investment shrank modestly in the first half of 2024. Auto and parts production led. However, the dollar value of construction activity surged year over year, topped by building power plants and refineries.  The Chinese Ministry of Commerce reports only good news for investment. Its post-COVID numbers are nearing the 2015–16 peak, which saw controversy around the world. There is no new controversy, suggesting investment is different now—likely stuck in offshore financial centers.  Chinese investment in the US was tiny in the first half of 2024. There are no equivalent figures for American investment in China and no sense of how much money supported Chinese technology or supply chains. Without this knowledge, the US cannot properly compete.

The Bell, an independent Russian news outlet, conducted a study into the exodus of Russian’s following the invasion of Ukraine in February 2022.  According to their work, the Bell estimates a minimum of 650,000 people have left Russia – a number which is growing and creating a significant political and economic headache for the Kremlin and the Russian Central Bank as tensions in the labor market grow.

U.S. Financial Regulatory Week Ahead

July 22 - 26, 2024

The Dog Days of Summer are upon us in Washington.  There is not much happening this coming week regulatory-wise, but we would note there are some interesting congressional hearings. 

Of particular note, the Senate Permanent Subcommittee on Investigations (PSI) will hold a hearing on Zelle Fraud.  Senior executives from Bank of America, J.P. Morgan, and Wells Fargo will testify about what exactly happened.  PSI is an unusual Subcommittee in Congress with special powers to conduct deep investigations into virtually anything.  But is long has been a source of intense investigations into financial services related fraud, its hearings can and often do lead to criminal indictments down the road from the US Department of Justice.

Also, this week, the Senate Banking Committee is holding a hearing about “Advancing National Security through Export Controls, Investment Security, and the Defense Production Act.”  While a good piece of the hearing will likely focus on the national security aspects of trade with China, sanctions on Russia, and other related issues, we think there is a good chance this will quickly veer into aspects of Nippon Steel’s ongoing bid to acquire U.S. Steel.  Considering the Chair of the Banking Committee is Senator Sherrod Brown (D-Ohio), a fierce critic of the deal who is in the re-election battle of his career, we cannot see him not taking the opportunity to speak out against the deal.

Finally, we will be watching FDIC Vice Chair Travis Hill speak this week at the American Enterprise Institute on proposed changes to banking regulation and resolution policies. If President Trump is elected in November, many see Hill as the natural choice to be the next FDIC Chair, so this could be a preview of his agenda in 2025.

The Global Week Ahead

July 21 - 28, 2024

The coming week will likely be the decisive week for the political future of President Joseph Biden.  Following weeks of growing calls from Democratic members of Congress and other Party leaders for him to withdraw from the 2024 presidential election, it appears the make-or-break moment is upon him and the nation.   Reports in recent days have swung wildly from “He’s going to announce today and endorse Vice President Kamala Harris” to “He’s going to withdraw and let there be an open process” to “He’s not getting out no matter what – he’s in this to win.”  No one seems to know exactly what the President is thinking or intends to do.   The Democratic Presidential Convention begins in Chicago on August 19, so pressure literally grows by the day on the President to withdraw as more and more Democrats demand he stand down.

Elsewhere around the world this week, Venezuela holds presidential elections.  Current autocratic President Nicholas Maduro has been badly harassing his political opponents – arresting many of them in the weeks leading up to the election on Saturday.  And widespread fraud and vote rigging by Maduro is expected.  Nevertheless, Maduro is trailing in the polls as the country has seen massive rallies in support of opposition candidate Edmundo Gonzalez Urrutia, who is the proxy candidate for Maria Corina Machado whom Maduro banned from running.

In Beijing this week, Chinese officials are going to try to hammer out a deal between the long-competing Palestinian Hamas and Fatah factions to help broker a deal in Gaza.  While the odds of an actual rapprochement between the two groups is unlikely, it is considered a small step in the right direction and shows China’s determination to increasingly play a global role. 

Meanwhile, in Paris this week the Summer Olympics begin as the French Parliament continues to argue how to form a new working government following elections earlier this week. 

Looking at the global economic radar screen this week, the G20 Finance and Central Bank Governors will gather in Rio de Janeiro, Brazil.  Not much is expected to come from the meetings as there is too much disagreement on issues such as Ukraine, Gaza, the seizing of Russian assets, and other hot-button issues.

Also this week, the People’s Central Bank of China meets on rates as does the Bank of Canada.  The US Federal Reserve goes quiet in advance of the Federal Markets Open Committee meeting the week after next.   Markets are watching the Q1 GDP figures being released on Thursday and the PCE inflation release on Friday, both which will be influential on the Fed’s decision to begin cutting or not.

In Europe, Germany, Italy, and the Eurozone consumer confidence numbers are released.

The Global Week Ahead

July 14 - 21, 2024

It will be an extraordinary week ahead.  As the US and the rest of the world struggle to understand the attempted assassination attempt on former President Trump, the Republican Presidential Convention begins Monday, and we will learn in the next day or two who will be Trump's Vice-Presidential running mate.  Meanwhile, we expect that US Democratic leaders will continue to discuss and pressure President Biden to withdraw from running for President – something the President has made clear he has no intention of doing.  Polling data will be poured over perhaps more intensely than ever before, mainly to see the downstream implications for House, Senate, and gubernatorial races.   We will be writing separately about all of this over the week as the event develops.

Meanwhile, in Beijing, the Chinese Communist Party convenes for their long-awaited Third Plenum meetings.  Markets will mainly focus on what is said and decide how to further stabilize the Chinese economy in the wake of the ongoing real estate crisis and economic challenges.   Also, in Asia this week, the 10th Pacific Islands Leaders Meeting will be held in Tokyo, Japan.  Leaders will participate in the three-day summit-level meeting to discuss climate change and fisheries, but China's growing military presence in the region and impact on security and trade will be addressed.

In Europe, the new EU Parliament gets underway, formally organizes itself, and officially names Ursula von der Leyden as President for a second term.  In London, King Charles gives the King's Speech to Parliament, laying out the legislative agenda of newly elected Prime Minister Kier Starmer and the Labor Party majority.  And in Paris, the French National Assembly meets for the first time since the elections to attempt to hammer out some sort of coalition arrangement and pick a new prime minister.  It is likely to be a prolonged and messy effort.

Looking at the global radar screen this week, markets are watching the European Central Bank meeting to see if the central bank moves to lower rates again—which most economists are not expecting.  Also, in Europe, the UK releases inflation figures, Germany publishes PPI figures, and as mentioned above, King Charles' speech will lay out the UK's economic agenda going forward.

Looking to Asia, China releases its Second-Quarter GDP, and Japan publishes its CPI print.   In the US, Fed Chair Jay Powell participates in a fireside chat with Carlyle Group Founder and Chair David Rubinstein (a terrific interviewer!) to discuss the economy and likely shed more light on when the Fed will begin to move on cutting rates.

Ministers will discuss the economic and budgetary situation in the euro area and the fiscal policy stance for 2025.  The chairman of the European Fiscal Board (EFB) Niels Thygesen is expected to present the recent EFB report on the fiscal stance of the euro area. The Eurogroup is also expected to adopt a statement on the fiscal stance for the euro area for 2025 ahead of the preparation of national budgets for next year.

·       The 15th Meeting of the EU-Jordan Association Council takes place in Brussels.  The session will be devoted to discussing bilateral relations, focusing on the implementation of the Association Agreement and the EU-Jordan new Partnership Priorities (2021-2027), which the Association Council adopted in 2022. During an informal lunch discussion, the Association Council will discuss political matters and notably regional and international issues.

·       The EU Agriculture and Fisheries Council meets in Brussels. The ministers will hold a targeted discussion on ways to improve the long-term viability of rural areas, with a focus on generational renewal and demographic aspects. Among the 'other business' items on the agenda, the Hungarian presidency will publicly provide the Council with information on the outcome of the BIOEAST policy forum on advancing research and innovation in Central and Eastern Europe held in Brussels on 4 July 2024.

·       There will be an informal meeting of EU Energy Ministers through July 16 in Brussels. The meeting will concentrate on the decarbonization of the energy system. Related to this, the discussions will focus on issues such as the role of geothermal energy, the implementation of the 2030 energy policy framework and the role of the national energy and climate plans, a resilient, flexible, and integrated electricity system, and the contribution of the energy sector to the new competitiveness deal.

China

  • Ahead of the Third Plenum, Diverging Visions for China’s Private Sector  Christina Sadeler/Merics

    At the Third Plenum, a major policy meeting taking place this coming week, the Chinese Communist Party (CCP) will set China’s economic program for the next five years. The struggling private economy is an issue of concern, given its relevance for economic growth, tax revenues, and job creation.  Despite a series of policies and measures to support the private sector, steps taken so far have not been effective in rebuilding confidence.  Economic experts have diverging views on what the best measures for sustained growth are: One side points to stronger state guidance and collaboration between private and state-owned enterprises. The other calls for structural reforms for fair competition and a more predictable political and legal framework to revitalize entrepreneurial spirit.  Observers of the Plenum should pay close attention to what steps the party-state will take to rekindle trust in the private sector. The path ahead is crucial for China’s businesses and foreign companies doing business in and with China. 


  • How Many People Are in China’s People's Liberation Army?    War on the Rocks

    The People’s Liberation Army is often described as “the largest military in the world.” But depending on who you ask and what you count, the details are murky and confusing. The deeper one dives into the numbers, the more complicated the picture gets, and the greater the differences between the Chinese and U.S. systems become. Though many recent reforms have surface aspects that appear to reflect U.S. structures, the new-look People’s Liberation Army does not mirror-image its American (or Russian) counterpart. Nor have its new organizations been tempered by combat.

    In late June, a Chinese man stabbed a woman from Japan and her child at a bus stop for a Japanese school in the eastern city of Suzhou. Two weeks earlier, four foreign teachers from a U.S. college were attacked by a knife-wielding local as they strolled through a park in the northeastern town of Jilin. In a country where violence against foreigners has been practically unheard of in recent years, the assaults have led to some uncomfortable soul-searching among a shocked Chinese public. Are hard economic times fueling a dangerous spike in nationalism? some ask in online debates. Has the Chinese school system, with its focus on patriotism, fed people bad ideas? they wonder. Occasionally, a bold voice risks angering China’s censors by posing an even more sensitive possibility: Could the government be to blame?  That’s a salient question. Some dissonance has emerged in China’s mixed messaging and contradictory aims.


Post-Election France

  • The French Left’s Pyrrhic Victory   Spiked

    There is something more than a little Pyrrhic about this semi-victory in France over the populist right. For a start, the far-right National Rally (RN) has still massively increased the number of seats it holds – by over 50 percent. It is easily the largest single political party in the French assembly. By contrast, Jean-Luc Mélenchon’s France Unbowed (LFI), the biggest party within the New Popular Front (NFP), has just 78 seats. Given the fragile nature of the coalitions now within the assembly, whatever government emerges after this weekend – Macron’s prime minister, Gabriel Attal, has already offered to step down – will struggle for coherence. Furthermore, while the RN may have lost the election, its raw vote share will give it plenty of encouragement ahead of the presidential elections in 2027. According to the latest figures, the RN received 37 percent (10 million) of all votes cast. That far outstrips the NFP’s 26 percent (seven million) and Ensemble’s 25 percent (6.5 million).

  • How Le Pen’s Far Right Blew It  Politico EU

    Bad candidates, incompetence, and a fierce fightback by rivals denied the National R (RN) ally its election dream. The RN won’t come to power, its leader, Jordan Bardella, won’t be prime minister, and the party might not even end up as the main opposition in parliament. To cap it all, on Tuesday, Party chair Marine Le Pen was hit by a corruption investigation over allegations relating to her presidential campaign two years ago.

  • How Macron Broke the French Political System  Philippe LeMoine/”Restoration” Substack

    French President Emmanuel Macron probably thought that, by calling snap parliamentary elections after his party was soundly defeated at the European elections and giving the parties only three weeks to prepare, the left would not have time to put together an electoral alliance and force them to present multiple candidates in most districts, so that left-wing candidates would only have been able to qualify for the second round in a handful of them. But, ironically, this strategy produced exactly the opposite result, precisely because left-wing leaders knew that they had no time. Unless they managed to make a deal they would be wiped out, so they decided to effectively tie their own hands by publicly announcing the day after Macron called elections that they had made a deal, even though at that point they had not agreed on anything. Paradoxically, if Macron had given them more time, they would have tried to work out the details first and there is a good chance they would have failed to strike a deal.

  • Why Europe Needs Africa  Carnegie Endowment for International Peace

    In 2017, Africa’s population under twenty-five years old surpassed the total population of Europe. By 2050, Africa will have added 796 million people to the workforce, while Europe’s working-age population (aged sixteen to sixty-four) will decline by 156 million.  Europe is aging while Africa’s youth population booms.  This demographic transformation is perhaps the defining shift that could recast the fortunes of the two continents, which are separated, at the closest point between Morocco and Spain, by just 14 kilometers (less than 9 miles).  Labor shortages and pension costs are already impacting the credit ratings of European countries,3 while the massive demand for employment in the African continent will have significant implications—positive and negative—in terms of migration, stability, future market potential, and economic dynamism.

Geoeconomics

  • Industrial Policy in the Global Semiconductor Sector  Pinelopi Goldberg/Reka Juhasz/Nathan Lane/Giulia Lo Forto/Jeff Thurk, National Bureau of Economic Research

    Abstract: The resurgence of subsidies and industrial policies has raised concerns about their potential inefficiency and alignment with multilateral principles. Critics warn that such policies may divert resources to less efficient firms and provoke retaliatory measures from other countries, leading to a wasteful "subsidy race." However, subsidies for sectors with inherent cross-border externalities can have positive global effects. This paper examines these issues within the semiconductor industry: a key driver of economic growth and innovation with potentially significant learning-by-doing and strategic importance due to its dual-use applications.  Our study aims to (1) document and quantify recent industrial policies in the global semiconductor sector, (2) explore the rationale behind these policies, and (3) evaluate their economic impacts, particularly their cross-border effects and compatibility with multilateral principles. We employ historical analysis, natural language processing, and a model-based approach to measure government support and its impacts. Our findings indicate that government support has been vital for the industry's growth, with subsidies being the primary form of support. They also highlight the importance of cross-border technology transfers through FDI, business and research collaborations, and technology licensing. China, despite significant subsidies, does not stand out as an outlier compared to other countries, given its market size. Preliminary model estimates indicate that while learning-by-doing exists, it is smaller than commonly believed, with significant international spillovers. These spillovers likely reflect cross-country technology transfers and the role of fabless clients in disseminating knowledge globally through their interactions with foundries. Such cross-border spillovers are not merely accidental but result from deliberate actions by market participants that cannot be taken for granted. Firms may choose to share knowledge across borders or restrict access to frontier technology, thereby excluding certain countries. Future research will use model estimates to simulate the quantitative implications of subsidies and to explore the dynamics of a ``subsidy race'' in the semiconductor industry.

  • Does geopolitics now determine global trade?   Stewart Paterson,  Hinrich Foundation

    The increasingly popular thesis that the world is fragmenting into geopolitically defined blocs potentially ignores the very real aspirations of regional powers and the fact that not all neighborhoods are composed of like-minded or politically aligned countries. While US-China rivalry has resulted in a rapid decoupling of their economic engagement, it is far from clear that geopolitics is the key determinant of trade patterns beyond that.

  • Partisan Politics and Annual Shareholder Meeting Formats  Yuanzhi Li & David Yermack, National Bureau of Economic Research

    Abstract: We study companies’ decisions about holding annual shareholder meetings online during the Covid pandemic and returning to classical in-person meetings post-pandemic. Among S&P 1500 companies, the frequency of virtual meetings shot up from less than 10 percent to more than 80 percent in the first year of the pandemic, with only gradual reversion to in-person meetings since then. Partisan politics has significant associations with these decisions. In-person meetings are more likely for companies that have Republican CEOs, and for companies with headquarters located in jurisdictions that vote Republican. Corporate democracy therefore seems to have been swept up by the tides of contemporary political feuds.

The Global Week Ahead

  • July 7 - 14, 2024

Four major geopolitical events  unfold this coming week, which we believe will be of significant focus and interest to global markets. 

First, the 75th NATO Summit in Washington, D.C., takes place this week.  The ongoing debate over President Biden's re-election bid adds a layer of complexity to the summit, where the leaders of the NATO member states will convene to deliberate on crucial issues, particularly the strategy for supporting Ukraine in the future.  The potential inclusion of Ukraine in NATO will be a pivotal point of discussion, underscoring the summit's significance.  

In addition, several Indo-Pacific leaders will be joining the meeting as NATO is expected to outline new plans on how to work more closely with Australia, Japan, and South Korea – something which is not playing well with China, Russia, or North Korea.

The second significant event his week is Indian Prime Minister Narendra Modi traveling to Moscow to participate in a summit with Russian President Vladimir Putin.   This is Modi's first bilateral visit since being re-elected to a third term as India's Prime Minister.  Traditionally, Indian Prime Ministers make their first visits to one of India's neighbors.  However, Modi, who recently skipped the 2024 Shanghai Cooperation Organization meeting Kazakhstan and India-China relations remain tense, is looking to balance China's growing relationship with Russia.  The two leaders are expected to discuss expanding economic ties and purchasing Russian military hardware.

The third major event this week is the second round of French parliamentary elections.  Following last week's near outright majority results for the far-right National Rally Party headed by Marine Le Pen, French far-left parties have been working with French President Emmanual Macron's centrist alliance to find a way to ensure Le Pen does not get that outright majority via the second round of voting – and, according to pollsters, it looks like they may have succeeded.

The fourth major event is what President Biden will do as a growing chorus of Democratic members of Congress and other Democratic leaders call for him to stand down from his re-election bid against former President Biden.  As of this writing, Biden is insistent he will not withdraw because of physical and cognitive issues.  However, the pressure seems to be mounting by the hour and the day, and most Washington observers believe it is highly likely he will have to withdraw, perhaps immediately after the NATO Summit.

Looking to the global economic radar screen this week, markets will be watching closely as Federal Reserve Board Chair Jay Powell testifies twice before Congress – before the Senate Banking Committee and before the House Financial Services Committee – giving the semi-annual Monetary Policy Report.  Also this week, U.S. Treasury Secretary Janet Yellen testifies on the state of the international financial system. 

In terms of economic reports, the US CPI report will be of major focus this Thursday, and the PPI is out Friday.  Additionally, the University of Michigan consumer survey is out Friday.

Looking at Asia, China releases its monthly inflation print on Wednesday, while Japanese wage figures, PPI figures, and the trade balance will be of particular focus to markets. 

Moving to Europe, the U.K. monthly GDP report will be watched closely as the new Labour Majority takes power in Parliament.
